INDIRECT COSTS OF FINANCIAL DISTRESS: EVIDENCE FROM ISE LISTED COMPANIES

Financial distress has both direct and indirect costs. Direct costs of financial distress, such as litigation fees, are relatively small. Indirect costs, such as loss of market share, inefficient asset sales and declines in operating performance are believed to be more important, but they are also much harder to quantify. Whether such costs are high enough to matter for corporate valuation practice and capital structure decisions is the subject of much debate. If bankruptcy costs are relatively significant then it may be argued that at some point the expected value of these costs outweighs the tax benefit derived from increasing leverage and the firm will have reached its optimum capital structure point. This paper presents an empirical investigation of the indirect costs of financial distress. In order to measure the cost, this study estimates the annualized changes in industry-adjusted operation profit from a year before the onset of distress to the resolution year. Furthermore, the changes in performance after the reorganization are studied. Using those approaches, we examine a sample of 50 firms during the period 1995–2003 and find that our sample firms experience significant declines in their operating performance during financial distress.
